What am I seeing here? A case and inside it is a compact USB thumb drive with two heavy steel nuts to create weight so the person thinks it is heavier than it is? What is the purpose of the chip?

The purpose is merely to fool the person seeing it that it is a hard disk drive. You could attach a pen drive of your desired storage and some other things shown here and you are good to go with an all new HDD.
